We expect some dislocation on the EM due to Brazil. Our base case expectations for trading today are a high single digit decline in the IBOV (as indicated by implied option volatility of a 7.5% move). EWZ should go down further given that we expect the currency to decline today as well. We expect the BRL to eventually decline to 2.60 from 2.48 today but the BCB will intervene aggressively to smooth this move. For equities there is obvious downside over the next few weeks, we think the IBOV bottoms out at around 45,000, 12% below current levels. But we don’t expect buyers to rush in at these levels...
MSCI EM futures are currently -140bps / -84bps below “last cash value”. With Brazil being ~10% of the index, and assuming no big move in the other closed Latam markets (Mex, Chile, Colombia, Peru) it indicates Brazil (in USD) -14% / -8.5%
